Terra\u2019s attempts to rescue UST crashed the price of Bitcoin.<\/p>\n<p>Terra built itself its own small 2008 financial crisis with &#8220;stable&#8221; assets built from chained boxes of worthless trash, and the whole thing fell over in a stiff breeze and crashed Bitcoin in the process.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter wp-image-22737\" src=\"https:\/\/davidgerard.co.uk\/blockchain\/wp-content\/uploads\/2022\/05\/terrausd-300x185.png\" alt=\"\" width=\"340\" height=\"210\" srcset=\"https:\/\/davidgerard.co.uk\/blockchain\/wp-content\/uploads\/2022\/05\/terrausd-300x185.png 300w, https:\/\/davidgerard.co.uk\/blockchain\/wp-content\/uploads\/2022\/05\/terrausd-348x215.png 348w, https:\/\/davidgerard.co.uk\/blockchain\/wp-content\/uploads\/2022\/05\/terrausd.png 680w\" sizes=\"auto, (max-width: 340px) 100vw, 340px\" \/><\/p>\n<h3>Demand for stablecoins<\/h3>\n<p>Not even crypto traders want to price anything in cryptos. So there\u2019s a huge demand for dollar-equivalent stablecoins.<\/p>\n<p>Tether hasn\u2019t been printing so often lately, for unclear reasons. Circle tried taking up the slack and printed billions in USDC that were backed by unspecified nonsense \u2014 then the US Treasury glared in their direction, and they pulled their heads in a bit. Pax Dollars appear to be entirely backed by actual dollars in an account at Silvergate \u2014 but nobody in crypto seems to want to risk putting in <i>actual<\/i> money, so USDP\/BUSD haven\u2019t printed by the billions either.<\/p>\n<p>There was a space for a \u201cdollar\u201d token that could be pumped out in ridiculous quantities. \u201cAlgorithmic\u201d stablecoins are a process of putting nonsense on a convincing pair of stilts. The coin just needed a good <i>story<\/i>.<\/p>\n<p>In the lead-up to the 2008 financial crisis, there was such a demand for safe dollar-equivalents that financial engineers synthesised \u201csafe\u201d products to meet the demand. Nothing\u2019s safer than houses, right? How about leveraged bets on leveraged bets on houses? This didn\u2019t work out so well. (See <a href=\"https:\/\/davidgerard.co.uk\/blockchain\/libra\/\"><i>Libra Shrugged<\/i><\/a>, chapter 7.)<\/p>\n<p>Enter Do Kwon of Terra, who constructed a 2008-style Jenga stack of leveraged obligations, and pretended the result was an absolutely solid dollar. It wasn\u2019t.<\/p>\n<h3>How UST works<\/h3>\n<p>Terra has two coins: TerraUSD (UST), a stablecoin, and LUNA, which is used to stabilise it. UST is a shockingly popular stablecoin in DeFi trading, with 18 billion UST in circulation.<\/p>\n<p>Here\u2019s how UST is stabilised:<\/p>\n<ol>\n<li aria-level=\"1\">If UST goes above one dollar, more UST is created by burning a dollar\u2019s worth of LUNA token for each new UST.<\/li>\n<li aria-level=\"1\">If UST goes below one dollar, UST is burnt for LUNA tokens.<\/li>\n<li aria-level=\"1\">Why are LUNA tokens worth anything? Well, they just are, OK?<\/li>\n<\/ol>\n<p>The main use case for UST is lending it to Terra\u2019s Anchor Protocol. Anchor pays 20% interest on UST deposits! The interest is paid in UST tokens.<\/p>\n<p>The whole thing works by <a href=\"https:\/\/davidgerard.co.uk\/blockchain\/2022\/04\/26\/news-sam-bankman-fried-on-defi-ponzinomics-grayscale-etf-comments-binance-and-russia-el-salvador\/\">Sam Bankman-Fried\u2019s DeFi Ponzinomics<\/a> \u2014 where a made-up asset is worth something because you say it is, and then you pay people in the made-up asset.<\/p>\n<p>Do Kwon, founder of Terra, realised this was all a bit shaky. So, Luna Foundation Guard, which acts as an emergency reserve for the project, used UST to buy bitcoins and AVAX for a reserve. Lots of bitcoins. It\u2019ll be <i>fine.<\/i><\/p>\n<h3>What is a dollar, anyway?<\/h3>\n<p>It\u2019s important to remember that very little of this has anything to do with actual money. We\u2019re talking about a token priced in other tokens, which are priced in other tokens, which <i>might<\/i> be tradeable for actual money at some point.<\/p>\n<p>DeFi means a lot of utterly illiquid rubbish can be claimed to have a &#8220;price.&#8221; This doesn&#8217;t mean you can get that many actual dollars for it, or that they even exist in the system.<\/p>\n<p>Hardly anything in the UST system touches an actual dollar at any point. The closest are the parts that touch BTC or ETH, which at least have actual-dollar prices.<\/p>\n<p>There was never anything like $18 billion in actual dollars backing UST. The massive numbers you see in headlines about crypto are a <i>lie.<\/i><\/p>\n<p>Below, I put some dollar amounts in quotes \u2014 to remind you that this is not actual money, and should not be treated as actual money.<\/p>\n<h3>What happened over the weekend<\/h3>\n<p>Some time on Saturday 7 May, over \u201c$500 million\u201d in various cryptos was withdrawn from Anchor. This left about \u201c$300 million\u201d of liquidity to cover about 14 billion UST on deposit in Anchor. [<a href=\"https:\/\/twitter.com\/resonancethis\/status\/1523050373828980737\"><i>Twitter<\/i><\/a>]<\/p>\n<p>UST holders promptly dumped their bags before liquidity dried up \u2014 and withdrew 3.8 billion UST from Anchor. This knocked UST off its peg, sending it down to &#8220;$0.987.&#8221; LUNA fell 10%. [<a href=\"https:\/\/www.coindesk.com\/business\/2022\/05\/08\/ust-briefly-loses-peg-luna-drops-10\/\"><i>CoinDesk<\/i><\/a>]<\/p>\n<p>UST holders on Curve, a DeFi exchange liquidity pool, also withdrew their UST \u2014 one single holder took 85 million UST out of Curve and dumped 108 million UST on Binance. Terra took 150 million UST out of Curve, thus knocking down the UST price themselves! They put 100 million UST back in. [<a href=\"https:\/\/twitter.com\/larry0x\/status\/1523078264071274499\"><i>Twitter<\/i><\/a><i>; <\/i><a href=\"https:\/\/twitter.com\/stablekwon\/status\/1523315720012001282\"><i>Twitter<\/i><\/a>]<\/p>\n<p>More holders replenished UST through Sunday 8 May. Luna Foundation Guard lent out \u201c$1.5 billion\u201d in bitcoins to defend the price of UST. All was well! [<a href=\"https:\/\/twitter.com\/LFG_org\/status\/1523512196965167104\"><i>Twitter<\/i><\/a>]<\/p>\n<p>Investor confidence hadn\u2019t been restored. On Monday 9 May, UST on deposit at Anchor went down to 9 billion UST. LUNA, Anchor\u2019s ANC, and AVAX also plummeted. [<a href=\"https:\/\/www.coindesk.com\/markets\/2022\/05\/09\/investors-flee-terras-anchor-as-ust-stablecoin-repeatedly-loses-1-peg\/\"><i>CoinDesk<\/i><\/a>]<\/p>\n<p>UST hit &#8220;$0.65&#8221; at one point. Terra had deployed <i>all<\/i> of its Bitcoin reserve \u2014 and the UST price stayed down. [<a href=\"https:\/\/www.coindesk.com\/business\/2022\/05\/09\/ust-stablecoin-falls-below-dollar-peg-for-second-time-in-48-hours\/\"><i>CoinDesk<\/i><\/a>]<\/p>\n<h3>A store of inflation, a hedge against value<\/h3>\n<p>You know there\u2019s no actual-money liquidity in the Bitcoin market, right? So number went down!<\/p>\n<p>Bitcoin had taken a dive already last week, dropping from $39,579 to $36,114 on Coinbase on Thursday 5 May. There were visible dips at 15:00 UTC and 19:00 UTC. This coincided with tech stocks going down, so an investor who\u2019d put some money into magic beans for a laugh may have had to get out quickly. [<a href=\"https:\/\/amycastor.com\/2022\/05\/06\/why-is-bitcoin-dropping-in-price\/\"><i>Amy Castor<\/i><\/a>]<\/p>\n<p>Through Sunday and Monday, the Bitcoin price continued steadily downward \u2014 from $35,857 on Saturday 7 May to $29,735 around 00:35 UTC on the morning of Tuesday 10 May.<\/p>\n<p>Trying and failing to stabilise UST had been enough to crash Bitcoin.<\/p>\n<h3>May you be taken seriously<\/h3>\n<p>It turns out that a big splashy collapse of a supposedly \u201c$18 billion\u201d asset attracts attention.<\/p>\n<p>SEC Chairman Gary Gensler had previously warned that stablecoins and other crypto assets run the risk of confidence losses and bank runs. In a Senate hearing today, US Secretary of the Treasury Janet Yellen cited the UST crash as one of the many reasons that the US needs stablecoin regulation by the end of 2022. You can be sure the Treasury won\u2019t be giving a pass to algorithmic stablecoins. [<a href=\"https:\/\/twitter.com\/nlw\/status\/1524037533239332865\"><i>Twitter<\/i><\/a><i>; <\/i><a href=\"https:\/\/www.banking.senate.gov\/hearings\/05\/03\/2022\/the-financial-stability-oversight-council-annual-report-to-congress\"><i>Senate<\/i><\/a>]<\/p>\n<p>The Federal Reserve\u2019s May 2022 Financial Stability report also came out today. There\u2019s a whole section on stablecoins: [<a href=\"https:\/\/www.federalreserve.gov\/publications\/files\/financial-stability-report-20220509.pdf\"><i>Federal Reserve<\/i><\/a><i>, PDF<\/i>]<\/p>\n<blockquote><p>Stablecoins typically aim to be convertible, at par, to dollars, but they are backed by assets that may lose value or become illiquid during stress; hence, they face redemption risks similar to those of prime and tax-exempt MMFs. These vulnerabilities may be exacerbated by a lack of transparency regarding the riskiness and liquidity of assets backing stablecoins. Additionally, the increasing use of stablecoins to meet margin requirements for levered trading in other cryptocurrencies may amplify volatility in demand for stablecoins and heighten redemption risks.<\/p><\/blockquote>\n<p>Algorithmic stablecoins aren\u2019t mentioned \u2014 but you can be sure they will be next time.<\/p>\n<p>UST might recover. Binance has been attempting to keep UST upright \u2014 not least by simply blocking all sales below $0.70. [<a href=\"https:\/\/twitter.com\/okayoakai\/status\/1523819008381751296\"><i>Twitter<\/i><\/a>]<\/p>\n<p>Terra has other highly productive businesses they can subsidise UST with \u2014 such as the unbacked tokenised securities that got them in trouble with the SEC last year. [<a href=\"https:\/\/www.linkedin.com\/pulse\/secterraform-litigation-compendium-commentary-takeaways-stark\/\"><i>LinkedIn<\/i><\/a>]<\/p>\n<p>Who did well out of the UST crash? Convicted fraudster Michael Patryn, co-founder of the collapsed Quadriga crypto exchange, who\u2019s been making a name for himself in DeFi as <a href=\"https:\/\/davidgerard.co.uk\/blockchain\/2022\/01\/27\/michael-patryn-of-quadrigacx-is-back-as-0xsifu-from-defi-protocol-wonderland\/\">0xSifu<\/a>!
